I downloaded the DreamScene videos that were originally part of Windows Vista and it works fine.
However I have a small collection of videos that I downloaded from Bing when Bing had a live wallpaper feature.
Those videos has .ogg, .ogv and .flv as their extension. According to VLC the codec is Xiph.org's Theora Video (theo).
When I set a video as wallpaper it plays fine once and only once then it simply stops and shows a single frame of the video from there.
